CHAPTER ONE

INTRODUCTION

1.1 Background of the Study

Loan granting procedures encompass the structured processes through which financial institutions, including microfinance institutions, assess, approve, and disburse loans to borrowers. These procedures are designed to ensure that loans are provided responsibly, minimizing the risk of default while meeting the financial needs of borrowers. Key components typically include evaluating the borrower’s creditworthiness, assessing collateral, and establishing repayment terms. Effective loan granting procedures are critical for the sustainability of MFIs. A study by Koffi et al. (2024) highlights that social factors significantly influence loan delinquency in microfinance, emphasizing the need for comprehensive assessment during the loan granting process to mitigate potential defaults.

Additionally, the integration of digital technologies in loan assessment has been shown to enhance the efficiency and reach of MFIs, as noted by recent research on the digital transformation of microfinance institutions. Moreover, MFIs play a pivotal role in promoting financial inclusion, especially in developing countries. By providing financial services to low-income individuals and small businesses that lack access to traditional banking services, MFIs contribute to poverty alleviation and economic development. For instance, the expansion of mobile money services in Africa has significantly improved financial inclusion, enabling more people to access credit and other financial products.

Globally, the microfinance sector has grown significantly over the past decades. According to the Microfinance Barometer (2022), approximately 140 million people worldwide benefited from microloans in 2021, representing over $124 billion in disbursed funds. While this growth underscores the sector’s success in reaching marginalized groups, it also highlights the importance of robust loan granting systems to mitigate risks associated with loan defaults and operational inefficiencies. Effective loan granting procedures encompass the entire process of client identification, creditworthiness assessment, loan disbursement, and repayment monitoring. These processes significantly impact the financial performance of MFIs by influencing loan portfolio quality, operational costs, and revenue generation. For instance, stringent credit assessment processes can reduce the risk of non-performing loans, which, according to the World Bank, accounted for 4.5% of global gross loans in 2022. Conversely, over bureaucratic procedures can deter potential borrowers and increase operational costs, thereby undermining financial performance. A study by Cull, Demirgüç-Kunt, and Morduch (2009) emphasizes the trade-offs faced by MFIs in designing loan procedures. Institutions with stricter screening mechanisms tend to have lower default rates but may alienate low-income borrowers, who often lack formal credit histories.

According to the World Bank, microfinance has been instrumental in alleviating poverty and promoting entrepreneurship by offering loans, savings accounts, and insurance products tailored to the needs of low-income clients (World Bank, 2021). The global microfinance landscape has evolved significantly since the establishment of Grameen Bank in Bangladesh in 1983. Research indicates that MFIs can enhance financial performance by adopting efficient loan granting procedures that minimize risks and optimize resource allocation (Ledgerwood, 1999). Effective loan procedures are crucial for ensuring that funds are disbursed responsibly and that borrowers can repay their loans without falling into further debt.

 In Africa, microfinance institutions have become critical drivers of financial inclusion. Where large segments of the population remain unbanked or underbanked. According to the World Bank, approximately 45% of adults in Sub-Saharan Africa lacked access to formal financial services in 2021, a figure that underscores the significance of MFIs in addressing the financial needs of low-income individuals, small-scale entrepreneurs, and rural communities. While the social impact of MFIs in reducing poverty is widely acknowledged, their financial sustainability depends largely on the effectiveness of their loan granting procedures. Loan granting procedures in Africa are shaped by unique socio-economic and cultural dynamics, as well as the operational challenges that MFIs face on the continent. These challenges include high levels of informality in the economy, lack of reliable credit data, limited infrastructure, and political and economic instability in some regions. As such, the design and execution of loan granting procedures have a profound effect on the financial performance of African MFIs, influencing factors such as portfolio quality, operational costs, and profitability.

Also, microfinance has gained traction as a strategy for economic development. The African Development Bank reports that MFIs play a critical role in bridging the financing gap for smallholder farmers and informal businesses (African Development Bank, 2020). However, challenges such as high default rates and inadequate regulatory frameworks often hinder their effectiveness. Studies have shown that well-structured loan granting procedures can mitigate these issues by enhancing credit assessment processes and improving borrower education (Kumar & Rao, 2015). The impact of microfinance on financial performance varies across different regions in Africa due to diverse economic conditions and cultural factors. For instance, research conducted in East Africa highlights how tailored loan products can lead to better repayment rates and improved financial stability among borrowers (Morduch & Armendariz, 2010).

In Cameroon, the microfinance sector is guided by the Central African Banking Commission and governed under the CEMAC regulations. This framework aims to promote financial inclusion and economic empowerment by providing financial services, including loans, to underserved populations. However, the financial performance of MFIs often depends heavily on their loan granting procedures, as these procedures influence loan repayment rates, client satisfaction, and overall sustainability. Cameroon’s microfinance sector has experienced rapid growth over the past two decades. The National Agency for Financial Inclusion reported that there were over 800 registered MFIs in Cameroon as of 2022 (National Agency for Financial Inclusion, 2022).

These institutions primarily serve rural populations and urban informal sectors where traditional banks are less accessible. However, the sector faces significant challenges related to governance, transparency, and operational efficiency. Research indicates that the effectiveness of loan granting procedures directly influences the financial performance of MFIs in Cameroon. A study by Nguimkeu et al. (2019) found that MFIs with robust credit risk management practices tend to achieve higher profitability levels compared to those with lax procedures. This underscores the importance of implementing systematic loan approval processes that include thorough credit assessments and borrower training program.

Focusing on Bamenda II municipality within the North West Region of Cameroon provides a localized perspective on these dynamics. Bamenda is characterized by a mix of urbanization and rural agricultural activities; thus, its MFIs cater to diverse clientele ranging from small traders to farmers. The unique socio-economic environment necessitates customized loan products that align with local needs. Recent studies indicate that MFIs operating in Bamenda II face specific challenges such as political instability and fluctuating market conditions which affect their lending capabilities (Tchouawou et al., 2023). Furthermore, effective loan granting procedures are essential for maintaining client trust and ensuring sustainable operations amidst these challenges.

The relationship between loan granting procedures and financial performance is particularly relevant in this context; understanding how these procedures impact repayment rates can provide valuable insights for policymakers aiming to strengthen the microfinance sector in Bamenda II. In summary, this study aims to explore how various aspects of loan granting procedures influence the financial performance of MFIs specifically within Bamenda II municipality. By analyzing local practices against broader trends observed globally and within Africa, this research seeks to contribute meaningful recommendations for enhancing MFI operations in this region.

1.2 Statement of the Problem

Microfinance institutions like Guzang Cooperative Credit Union Limited are expected to carry out effective loan granting procedures, which include proper loan processing, thorough loan monitoring, and accurate collateral evaluation. These procedures are crucial in ensuring that loans disbursed are repaid on time, financial risks are minimized, and the institution maintains strong financial performance. According to GuzCCUL’s most recent annual report (2023), the institution projected a loan recovery rate of 95% and aimed for a return on assets   of 3.5%. However, the actual performance revealed a loan recovery rate of just 82% and an ROA of 2.1%. This shows a significant gap between expected and actual financial outcomes, raising concerns about the effectiveness of the loan granting procedures currently in place.

Several efforts have been made by GuzCCUL to improve staff training and introduce digital loan tracking systems. However, despite these interventions, the institution continues to experience high delinquency rates, which affect its overall financial sustainability. This situation creates a need to investigate how the loan granting process especially loan processing, monitoring, and collateral evaluation is influencing the financial performance of GuzCCUL. This study, therefore, seeks to examine the effect of loan granting procedures on the financial performance of GuzCCUL, with the aim of identifying specific weaknesses and proposing practical solutions for improved financial outcomes. To achieve this the following research questions were asked.
