ABSTRACT

Ratio analysis is a fundamental tool used by commercial banks to assess the creditworthiness of potential borrowers and make informed decisions regarding loan approvals. This study investigates the impact of ratio analysis on the granting of loans in commercial banks in Cameroon, focusing on a case study in Buea. Ratio analysis involves the evaluation of financial ratios such as liquidity, solvency, profitability, and efficiency to gauge the financial health and performance of borrowers.

Using a mixed-methods approach, this research examines quantitative data obtained from loan applications and financial statements of borrowers, as well as qualitative insights from interviews with loan officers and credit analysts in commercial banks operating in Buea. The study aims to explore how ratio analysis influences loan approval processes, risk assessment, and loan pricing strategies in commercial banks.

The findings of this study contribute to a deeper understanding of the role of ratio analysis in the lending decisions of commercial banks in Cameroon, particularly within the context of Buea. Results indicate that ratio analysis plays a crucial role in assessing the creditworthiness of borrowers, determining loan terms and conditions, and mitigating credit risks. Moreover, ratio analysis enables banks to customize loan products and services to meet the diverse needs of borrowers while ensuring sound risk management practices.

However, the study also highlights challenges associated with ratio analysis, including data availability, reliability, and interpretation complexities, particularly for small and medium-sized enterprises (SMEs) and non-traditional borrowers. Additionally, the study identifies the importance of incorporating qualitative factors, such as industry trends, management capabilities, and market conditions, alongside ratio analysis to enhance the accuracy of credit assessments and loan decisions.

Overall, this research underscores the significance of ratio analysis as a critical tool in the lending process of commercial banks in Cameroon, offering valuable insights for policymakers, regulators, and banking professionals seeking to improve credit risk management practices and facilitate access to finance for businesses in Buea and beyond.

Chapter One: Introduction

1.1 Background of the Study

The process of granting loans is a crucial aspect of commercial banking operations, directly impacting the financial stability of banks and the economic development of their clientele. In Cameroon, like in many other countries, commercial banks play a pivotal role in providing funds to businesses and individuals to support various economic activities (Makombe, 2014). However, the lending process involves inherent risks, including credit risk, which necessitates robust assessment mechanisms to ensure prudent decision-making and safeguard banks’ assets (Mudaki et al., 2019). One such assessment tool widely used by commercial banks is ratio analysis, which provides valuable insights into borrowers’ financial health and repayment capacity (Al-Tamimi & Al-Mazrooei, 2007).

Ratio analysis involves the evaluation of financial ratios derived from borrowers’ financial statements to assess their liquidity, solvency, profitability, and efficiency (Gibson, 2012). These ratios serve as quantitative indicators of borrowers’ financial performance and risk profiles, guiding banks in determining the likelihood of loan repayment and setting appropriate terms and conditions (Brigham & Houston, 2016). Ratio analysis also enables banks to compare borrowers’ financial metrics with industry benchmarks and historical trends to contextualize their assessments and make informed lending decisions (Gitman & Zutter, 2019).

In the context of Cameroon, the banking sector has undergone significant transformation over the years, driven by regulatory reforms, technological advancements, and evolving market dynamics (Elingui et al., 2020). Commercial banks in Cameroon face diverse challenges, including high levels of non-performing loans, limited access to credit for small and medium-sized enterprises (SMEs), and regulatory constraints (Kengne & Moyo, 2017). Against this backdrop, the effective utilization of ratio analysis has become imperative for banks to manage credit risks, optimize loan portfolios, and maintain financial stability (Essien et al., 2016).

Furthermore, Buea, as one of the major commercial hubs in Cameroon, presents a unique context for studying the impact of ratio analysis on loan granting in commercial banks. Buea’s diverse economic landscape, characterized by a mix of traditional industries, emerging sectors, and a vibrant SME ecosystem, offers a rich environment to explore the nuances of lending practices and the role of ratio analysis therein (Achankeng & Tamo Tatietse, 2020). Additionally, Buea’s proximity to educational institutions and government agencies has contributed to its status as a center for entrepreneurship and innovation, further accentuating the importance of effective lending practices in supporting economic growth and development (Munyangabe et al., 2018).

Despite the significance of ratio analysis in the lending process, limited empirical research has been conducted to assess its specific impact on loan granting in commercial banks, particularly within the Cameroonian context. Existing studies have predominantly focused on broader aspects of credit risk management or specific industries, leaving a gap in understanding the intricate relationship between ratio analysis and loan approval decisions (Mudaki et al., 2019). Therefore, this study seeks to address this gap by providing a comprehensive examination of the impact of ratio analysis on the granting of loans in commercial banks in Cameroon, with a specific focus on the case study of Buea.

By delving into the complexities of ratio analysis and its implications for loan granting practices in commercial banks, this research aims to contribute to both academic knowledge and practical insights for banking professionals, policymakers, and regulators. Through a thorough analysis of ratio-based lending practices and their outcomes in Buea’s banking sector, this study endeavors to enhance understanding of credit risk management strategies and promote financial stability and inclusivity in Cameroon’s banking industry.

Statement of the Problem

Commercial banks in Cameroon, like their counterparts worldwide, face the ongoing challenge of effectively managing credit risk while maximizing lending opportunities to support economic growth (Mudaki et al., 2019). One of the critical components of credit risk management is the assessment of borrowers’ creditworthiness, which requires robust evaluation tools and methodologies (Al-Tamimi & Al-Mazrooei, 2007). Ratio analysis stands out as a widely used technique by banks to gauge borrowers’ financial health and repayment capacity (Brigham & Houston, 2016). However, despite its prevalence in lending practices, the specific impact of ratio analysis on the granting of loans in commercial banks in Cameroon, particularly in the context of Buea, remains inadequately understood.

One of the key challenges faced by commercial banks in Cameroon is the need to strike a balance between risk mitigation and profit generation in their lending operations (Elingui et al., 2020). While ratio analysis provides valuable insights into borrowers’ financial metrics, its effectiveness in influencing loan granting decisions and loan portfolio management strategies warrants closer examination (Essien et al., 2016). Additionally, the applicability and relevance of ratio analysis may vary across different market segments, industries, and geographical regions, necessitating a context-specific analysis (Kengne & Moyo, 2017).

Moreover, the banking landscape in Buea presents unique characteristics that may influence the impact of ratio analysis on loan granting practices. Buea serves as a commercial center with a diverse economic environment comprising traditional industries, emerging sectors, and a burgeoning SME sector (Achankeng & Tamo Tatietse, 2020). The lending needs and risk profiles of businesses and individuals in Buea may differ from those in other regions of Cameroon, emphasizing the importance of understanding the specific dynamics at play (Munyangabe et al., 2018).

Furthermore, the effectiveness of ratio analysis in assessing borrowers’ creditworthiness and guiding loan granting decisions may be influenced by factors such as data availability, the reliability of financial information, and the interpretation of ratio results (Gitman & Zutter, 2019). Challenges related to data quality and interpretation complexities may hinder banks’ ability to leverage ratio analysis effectively, leading to suboptimal loan approval processes and risk management practices (Gibson, 2012).

Therefore, this study seeks to address the following overarching question: What is the specific impact of ratio analysis on the granting of loans in commercial banks in Cameroon, with a focus on the case study of Buea? By examining the challenges, opportunities, and outcomes associated with ratio-based lending practices in commercial banks, this research aims to provide valuable insights for banking professionals, policymakers, and regulators to enhance credit risk management practices and promote financial stability in Cameroon’s banking sector.

Research Questions:

  1. How does ratio analysis influence the loan approval process in commercial banks in Buea, Cameroon?
  2. What are the key financial ratios utilized by commercial banks in Buea to assess the creditworthiness of borrowers?
  3. To what extent does the interpretation of ratio analysis results impact loan granting decisions in commercial banks in Buea?

Objectives:

  1. To examine the role of ratio analysis in influencing the loan approval process and credit risk assessment practices in commercial banks in Buea, Cameroon.
  2. To identify the specific financial ratios used by commercial banks in Buea to evaluate the financial health and repayment capacity of potential borrowers.
  3. To assess the impact of ratio analysis interpretation on loan granting decisions and risk management strategies in commercial banks in Buea.

Hypotheses:

  1. H₀: There is no significant relationship between the utilization of ratio analysis and the loan approval process in commercial banks in Buea. H₁: Ratio analysis significantly influences the loan approval process in commercial banks in Buea, positively impacting credit risk assessment practices.

  2. H₀: The specific financial ratios utilized by commercial banks in Buea do not significantly impact loan granting decisions. H₁: Certain financial ratios, such as liquidity, solvency, and profitability ratios, significantly influence loan granting decisions in commercial banks in Buea.

  3. H₀: The interpretation of ratio analysis results does not significantly affect loan granting decisions in commercial banks in Buea. H₁: The interpretation of ratio analysis results significantly influences loan granting decisions in commercial banks in Buea, leading to more informed credit risk assessments and loan approval processes.
